Interest Rate Structures: Are Reverse Mortgage Interest Rates Fixed or Variable in Canada?

Yes, Canadian reverse mortgages allow you to choose between fixed interest rates and variable interest rates, depending on your risk tolerance and financial strategy. Just like traditional forward mortgages, these rates establish the speed at which your loan balance grows over time.

The primary difference, however, is that reverse mortgage interest rates are typically 1.5% to 3.0% higher than conventional bank mortgages or standard HELOCs. Because federally regulated lenders in Ontario—principally HomeEquity Bank (CHIP) and Equitable Bank—do not receive monthly cash flow from you, they charge an interest premium to cover the risk of carrying a non-amortizing loan book that compounds indefinitely.

The Two Rate Structures Offered in Ontario

When building your equity release plan, you can route your loan into one of two fundamental interest structures:

1. Fixed Interest Rates (Stability Over Time)

A fixed reverse mortgage rate locks in a constant, unchangeable interest percentage for a set contractual duration, known as a term.

  • Available Term Options: Lenders offer fixed durations spanning 6 months, 1 year, 2 years, 3 years, and 5 years. The 5-year fixed rate is historically the most popular choice among Ontario seniors because it guarantees total cost predictability for half a decade.
  • The Renewal Process: When your 1-year or 5-year fixed term expires, your loan does not become due. Instead, your contract automatically rolls into a standard renewal window. You can choose to lock into a new fixed term or float into a variable structure based on whatever interest rates are actively posted at that future date. There are zero new administrative setup fees or appraisal requirements to process a standard contract renewal.

2. Variable Interest Rates (Floating Flexibility)

A variable reverse mortgage has a floating interest rate that can shift up or down over the lifetime of your loan.

  • The Prime Connection: Variable structures are directly tied to your lender’s proprietary Prime Rate. Lenders state their pricing as Prime plus a fixed modifier (e.g., Prime + 2.65%). When the central bank alters economic conditions, your borrowing rate moves in lockstep.
  • Staggered Advance Alignment: Variable rates are most frequently utilized by homeowners who opt for a structured line of credit or monthly pension-style payouts rather than a single lump sum. You only accumulate interest on the specific tranches of cash you have actively drawn into your bank account.

Macroeconomics: How Canadian Lenders Set the Rates

Reverse mortgage companies do not arbitrarily invent interest rates; they price their loans based on two distinct underlying capital market benchmarks:

  • How Variable Rates Are Driven: Variable options are directly influenced by the Bank of Canada’s Policy Interest Rate. When the central bank reduces its benchmark overnight rate, major commercial banks lower their Prime lending rates, immediately causing variable reverse mortgage interest accumulation to slow down.
  • How Fixed Rates Are Driven: Fixed options are not tied to the Bank of Canada’s overnight cuts. Instead, they are priced based on Government of Canada Bond Yields (specifically 3-year and 5-year bonds). Lenders fund long-term fixed loans by issuing institutional bonds or capital market instruments. The rate you are charged reflects the bank’s wholesale cost of borrowing that capital, plus a profit margin to offset the risk of providing the No-Negative-Equity Guarantee.

The Switching Trap: Converting Formats Mid-Term

If market conditions change, you are permitted to switch your underlying rate format, but the direction of your transition dictates the financial friction you will experience:

Switching from Variable to Fixed (Low Friction)

If you hold a variable reverse mortgage and economic indicators predict rising inflation and spiking central bank rates, you can call your lender to lock into a fixed term. Lenders encourage this stability; the transition is structurally straightforward, typically carries minimal or zero prepayment penalties, and protects your balance from future economic volatility.

Switching from Fixed to Variable (High Friction)

If you lock into a 5-year fixed rate and interest rates unexpectedly plummet a year later, breaking that fixed contract early is highly restrictive. To exit mid-term, you will be hit with an early break fee calculated as the greater of three months’ interest or the Interest Rate Differential (IRD). This penalty can claw back thousands of dollars from your home’s remaining equity pool.

Step-by-Step Selection Blueprint: Choosing Your Format

  • Step 1: Match Your Drawdown Strategy: If you need a huge injection of upfront capital to pay off an old mortgage, a 5-year fixed term isolates that large lump sum from interest spikes. If you want a monthly income supplement, pick a variable setup so you only pay interest on funds as they slowly trickle out.
  • Step 2: Check the Easing Cycle: In a declining rate environment where the central bank is actively cutting rates, locking long-term can trap you at a high price floor. Utilizing shorter fixed resets (like 6-month or 1-year terms) or a variable format allows your balance to capture rate cuts naturally.
  • Step 3: Deploy Competitive Rate Matching:The Canadian reverse mortgage space is a highly competitive market. Lenders like Equitable Bankmaintain strict rate-matching guarantees. If a competitor posts a lower rate for a comparable product on your application date, they will beat or match that interest floor, instantly saving your heirs money over a multi-year horizon.
